Can I install 3.5 insulation batts in 2 inch space

Yes you can, compressing the insulation will reduce its R value but if all you have is 2.5" of space then your R value is limited anyway. R value is a ratio of material thickness to its thermal displacement, so you wont get a R12 but you don't really have another option. It sounds like your insulating a 2x2 framed basement, I usually just rip the batts in half and put them in.
